After the completion of the download, a folder should automatically open. It will contain the update files. Double-click on ‘AppleSoftwareUpdate.msi’. Doing such should correctly update the Apple Software Update software. Now, you should be able to update iTunes on Mac or Windows PC. Close disk utility with either the red x top left or you may have to click 'disk utility' top left and click quit on the drop-down to get back to the main screen (like first image). Now click 'Reinstall Max OS X' and it will download the os via the internet.

Then if you want to can Buy Mountain Lion from the Mac App Store under your own Apple ID and install it. This happened because all of the downloaded version of OS X, If bought as an Upgrade from a pervious version of OS X, are tied to the Apple ID of the person that bought it. It is not tied to the machine. The only version of OS X that is tied to the machine is the original version that came Pre-Installed on it when bought New. The seller should of wiped the drive and reinstalled Lion on it before they sold it to you. So yes they lied to you.

The only thing that you can do as of now is call Applecare and have them sell you a copy of Lion. This is unfortunately the only way to re-install Lion. They will explain how this procedure is done. The only downside to this is that you will have to have access to another Mac, to log in with you AppleID to redeem the code that you will receive via e-mail to your AppleID.
I expect they didn't provide you with the Disks that came with the Mac. From what i can gather this Mac was shipped with 10.6, and then the original owner went into upgrading to 10.7 afterwards. If it was shipped with 10.7, it would NOT ask you for an AppleID when you tried to reinstall.
Hi thanks for the replies, just to add a further it of information. I tried the internet recovery which just boots back to disk utility. I think this must have been pre installed with snow leopard I could be wrong but it does keep asking for an apple Id that purchased lion. The mac didn't come with disks as it was pre installed software. What about if I purchased Mountain Lion on another mac would this then download when I chose to reinstall lion from my apple id or would it have to be just Lion? Unless the Seller install Mt Lion, buying it with His, the sellers, Apple ID, and sold it with Mt Lion, which is what the seller did. Then the internal Recovery HD partition on the internal drive would POINT to Mt Lion and Not Lion.
To get the originally factory installed OS you Must use the Online internet Recovery system. That system will Always reinstall the Originally ship version of OS X. Please Please do some research before posting incorrect information. It just makes helping people that much harder for those that have the correct information.

So you more then likely have an Early-Early 2011 model. As some of the Early 2011 models did come with Lion Pre-Installed but that was for those system that were Manufactured After Lion came out. In that case you will need to contact Apple by phone and order a set of Replacement system discs.
